Oil Markets Brace For Tough End Of Year

The worsening demand picture for oil and derivatives finally squashed the $40 WTI price last week. There were just too many negatives hitting at the same time for the market to look down the road to a time when supplies must fall from lack of new drilling.  There were several principal drivers that caused WTI to lose its grip on the $40 level this week. First was a recent surge in corona virus infection rates globally which let us know that it's not going to creep back into the slime from whence it came, and is going to be with us for a good while now. The one-year “over and done” narrative is officially dead. That has portents for oil demand next year that hadn't had a lot of traction until this week, and the market took notice of this fact.

Then news this week that there would be some very uncomfortable side effects along with the vaccines that might come out of the various phase three trials now underway, put the "silver bullet" vaccine narrative “out with the cat.” The problem here is that this knowledge could put people off the idea of taking it, thus extending the progression of the virus through the global population.

Bad news comes in multiples these days, and the reality that no one is flying any place internationally was pushed to the fore by news from the International Airline Travel Association-IATA. A gloomy summary and forecast by the IATA put another nail in the bull story for crude this week. When you add to that the news that airlines are getting ready to dump tens of thousands of highly paid employees on to the unemployment line, the oil market swooned anew. The future for long-haul flying is so bad that even the major airplane manufacturer in the U.S., Boeing is consolidating production of its long-haul international bird, the 787 Dreamliner into Charleston, South Carolina. The reality is that they are just not going need that many of them as international air travel has collapsed.

I take myself as an example of how the world has changed. As a consultant, travel has been my reality. Last year I flew to Houston 15 times for meetings, Tulsa twice, Charlotte, N.C once, Kuala Lumpur, Malaysia once, and to Bangkok, Thailand twice, all for business. For vacation travel I flew to California once, Seattle (only to get on a cruise ship), and Maine once. I spent a ton of money traveling last year. Tens of thousands of dollars, and I virtually lived in airports.

This year I've boarded an airplane once to fly to Houston in January. The ticket cost about $400. That's it. I would like to fly some, but worry about being stranded away from home if a place I was visiting declared some sort of emergency. So I don’t fly.

Corporate travel, the linch-pin of airline profits for decades is essentially non-existent.

Then, in-effect piling on, was the lack of any governmental relief related to Covid-19. This is tied up in partisan politics and key leaders, Nancy Pelosi-Speaker of the House of Representatives, and Steven Mnuchin, Secretary of the Treasury have met recently with no aid forthcoming. Perhaps news last week that President Trump and his wife have tested positive with a seemingly mild case of Covid, will move the government leaders to action. 

There is a false narrative that things are almost hunky-dory in the economy, driven largely by stock prices, which have recently set all-time highs. The true fact is that many millions are wondering how they are going to pay the rent in October, as job furloughs are turning into permanent job losses.

Finally we have refinery turnaround season upon us. Summer driving which has been bullish-a lot of us climbed into our cars and took trips, is over now. Refineries will be consuming less crude through the winter as they go into maintenance mode.

Here's a bullet-point rundown of some other short-term indicators for crude

  • U.S. economy worries about the economy's revival rose to the fore as new cases of virus were reported at an increased rate in many places. Prompting some talk of restart reversals or actual shut downs. Bearish
  • Oil activity frac spreads and the rig count each blipped higher same week over week, the rig count hitting 266. What's most significant to me is the big blip over the past few months of frac spreads. Since May's low, they've more than doubled. I don't think that trend will survive the decline in the oil price that we are experiencing now. Bearish

  • The dollar - the dollar index has weakened week over week. Bullish, but no real impact in light of everything else going on.
  • StimulusPelosi and Mnuchin both put out a positive spin on their talks to reach a $2.2 trillion dollar relief package. Partisan politics still bar any economic aid for the economy, that most pundits think will be necessary and stall the recovery. Let's hope these two recognize the fragile state of the recovery and do the right thing here. Bullish
  • Virus as noted above the news here was negative for the week. Bearish 
  • OPEC+ Rising crude stocks in the Middle East and elsewhere combined with sharply increased production from Iran, Iran, and Libya helped to put a stake in WTI's attempts to hang on $40. Bearish!
  • China is still buying oil but this could slow down. As noted in the linked article, refineries are running at less than 80% of capacity. If sales to China slow considerably the bull thesis will develop some holes. To add to this verbiage carried over from last week are reports from Bloomberg that traders are again chartering VLCC's in large numbers to store crude as onshore storage tanks are full. Bearish
  • Saudis are still curtailing shipments to the U.S. in an attempt to force our storage down. EIA has September 25th shipments at 339 BOPD. Higher than the week before, well but still off the run rate of August at 1.4 mm BOPD. Bullish
  • Crack spreads or refining margins are trending down as well, lessening refiner’s incentive to increase through-put and thus accelerate crude demand. Bearish

Your takeaway

Oil related investors could be in for some tough sledding the next few months. Most of the macro signs are negative as far out as the eye can see.

We will be taking a hard look at the assumption we've been using to project year-end exit volumes for shale production. Our target of 5-6 mm barrels for shale YE 2020 is looking doubtful at present, no doubt influenced by DUC wells coming on line at significantly greater IP rates than what is reported in the EIA numbers. As of the last DPR shale production is running about 7.6 mm BOPD, and total U.S. production as reported in the EIA-914 as of July, 2020, is about 10.9 mm BOPD.

Ultimately, a lack of new drilling will cause a steepening of the decline slope in U.S. shale production next year. What’s now evident is that even with prices in the high $30’s, U.S. shale producers are incented to bring new DUCs out of inventory. As long as that trend persists, WTI will remain range-bound between the mid-$30’s and low $40’s.

    Based on current fundamentals in the global oil market, Brent crude oil prices are projected to hit $45-$50 a barrel in the remaining months of 2020 and reach $60 in early 2021. Furthermore, global oil demand will end 2020 at 96 million barrels a day (mbd), a mere 5 mbd less than 2019 level of 101 mbd.

    Two bearish influences are apparent: the weakness of the US economy and growing fears of a resurgence of the COVID-19 pandemic. Luckily, these are more than offset by the continued rebound of China and its continued roaring crude oil imports and the steep decline in US oil production.

    China’s crude oil imports in the first half of 2020 were 10% higher than the same period in 2019 despite the COVID-19 pandemic. Moreover, crude imports in September this year at 11.52 million barrels a day (mbd) were 3.1% higher than August and 24.4% or 2.26 mbd higher than September 2019. Furthermore, the International Monetary Fund (IMF) is projecting that China’s economy will grow at 6.8% in 2021 compared with 6.1% in 2019.

    The other bullish influence is the steep decline in US oil production (overwhelmingly shale oil) amounting so far this year to 6.5 mbd or 50% of the EIA’s claimed 13 mbd. So far the EIA has admitted to a loss of 3 mbd from 13 mbd to 10 mbd.

    There is currently a deficit of 700,000 b/d in the supply-demand balance in the market. Global aviation which accounts for 8.1% of global oil consumption or 8.18 mbd is operating currently at 45% capacity. This means a loss of demand amounting to 4.49 mbd. And with a production of 300,000 barrels a day (b/d) and domestic consumption of 228,000 b/d, Libya can, in theory, export only 72,000 b/d. Moreover, OPEC+ exported additional 1.24 mbd in September. All in all there were 5.80 mbd additions but they were offset by a loss of 6.5 mbd from US oil production leaving a net deficit of 700,000 b/d. That is without deducting OPEC+ production cuts of 7.9 mbd.
